gta4 creates damage in realitime on a mesh. the damage will show according to polys being used. due to the extremely high polygon count of forza3 models, each polygon will deformate, creating the effect you showed on the picture.
the deformation is controlled through the handling line. you can lower the damage by editing it, if you want to.

car loox pretty good and everything seems to work fine :p
but I have a question, why do atleast several of your cars have damage model like this

It has all of these "bumpy" looking ripples in damage models, this car, the Chrysler 300 and Camaro also
